Hi ed,
I suggest temporarily disabling your anti-virus to see if it resovles the issue.
You may have to uninstall it to fully disable it, provided you have the means to reinstall it after the troubleshooting.
Do you have any other Bluetooth devices connected to this computer?
Make sure the keyboard is very close to the receiver to test for interference.
Check for old batteries as well.

Disabling Anti-Virus did not help
No other devices
Less than 2 ft from reciever
Brand new batteries.
Thing that puzzles me is that it accepts the code, then greys out the keyboard icon, but still reports it as connected.

Hi ed,
This may sound redundant, as we have tried with he AV already.
However, I've seen this behavior from firewall software (McAfee specifically).
That would explain why the keyboard connects, but then greys out.
Bluetooth is very similar to WiFi, in that it is creating a wireless network.
Which is why the firewall software may try to interfere.
I suggest disabling your firewall software to see if it has an affect on the issue.

Hi ed,
I suggest a clean boot to see if a startup program might be interfering with the operation:
http://support.microsoft.com/kb/929135
Where did you download the drivers from originally?
Was this computer the machine that had XP? The computer the device worked with previously?
I don't see where this computer has integrated Bluetooth support.
What is the brand and model of the adapter you are using?
Do you have another Bluetooth device you can test the Bluetooth adapter with?

After this was completed, I rightl-clicked my computer name in the device manager and chose "Scan for Hardware changes". It found several new items including the "Microsoft Bluetooth Enumerator". At this point, I was able to add the keyboard and mouse in Control Panel\Devices and Printers. I also downloaded and installed both the latest keyboard and mouse drivers from Microsoft. There are two updates IPx86_1033_7.10.344.0 and ITPx86_1033_7.10.344.0.
Hope this helps!

I've run up a similar problem with the same keyboard (Model 1002). I have the mouse as well (model 1001). Th ebluetooth dongle is model 1003. They all came as a set. I've downloaded all the latest drivers for all 3, an dam using BlueSoleil 8.0.356.0 to connect.
My issue is I can conenct the devices and they work fine until they go idle. When they do, they drop the connection.
My OS is Windows 7 SP1. I am using ZoneAlarm 10.0.246.000.
All my Winodws updates are installed.
The keyboard an dmouse worked fine when I was using Win XP SP3
