I would definitely recommend picking up a USB flashdrive instead of using the iPod. However, make sure you are following these steps:

-Plug iPod into Xbox 360 USB port using USB cable.

-Select "console settings" from Xbox Guide Button

-Select "Memory"

-Select "USB Storage Device"

-Select "Configure Now"

If this is where you were having issues you may want to plug it into your computer first and format it there, then follow the steps on the 360 again.

Hey there Wolf!  I'm afraid it is not possible for that Nano to work as a drive for your console.  A good rule of tumb is- if it has a touch screen, the system probably can't read it.  You can check out other options for USB memory for the system here: forums.xbox.com/.../153178.aspx
