Please see my earlier replies. No functionality has been removed in Windows 7. If you have an audio driver and codec that exposes the hardware loopback, it will still be present on the Levels tab of the Speakers device. However, not all drivers expose this. If you had this option on XP and load the same audio driver, it should be exposed on Windows 7. Same with the stereo mixer. If the audio driver exposes it, it will be available. It is hidden by default on Vista/Windows 7. But on the Recording tab if you right click in the open area and select show disabled devices, you can enable it. If a Stereo Mix device is not shown, then the audio driver is not exposing one. If you had this option on XP, then please try installing the same driver version that was previously installed.

This should be a driver issue. The driver update may not be installed properly. I suggest that you remove the driver, and then run Windows Update to install it again.
How to remove.
1. Click Start. In the Start Search box type "devmgmt.msc" and press Enter.
2. Expand "Sound, video and game controllers", double-click on the entry of the sound card.
3. Click the tab "Driver", click "Uninstall".
4. Click Start. In the Start Search box type "appwiz.cpl" and press Enter.
5. Remove the entries related to the display adapter.
Then, I suggest that you temporary disable the anti-virus, then run Windows Update to install the audio driver.
Also open the recording audio troubleshooter and check if it fixes the problem.
Open the Record Sound troubleshooter by clicking the Start button , and then clicking Control Panel. In the search box, type troubleshooter, and then click Troubleshooting. Under Hardware and Sound, click Troubleshoot audio recording. If you're prompted for an administrator password or confirmation, type the password or provide confirmation.
