How did you change the defaults, exactly? You should be able to do the following: In the Styles pane (Ctrl+Alt+Shift+S), click the Manage Styles icon; in the dialog box, click the Set Defaults tab. Specifically, to remove all extra spacing between lines, set the Spacing Before and After to zero and set the Line Spacing to "Single." Select "New documents based on this template" before clicking OK.

Templates are in the LocalDisk(C:) – Users – Drew – AppData – Roaming – Microsoft – Templates
The way I finally was able to do this was to go to the above folder, right click on the Normal template document, open it, change to no spacing and click save.
I first had to make sure the normal template file was not hidden.
I kept trying to do it the way you suggested, but using the drop down menus, but that didn't seem to work. My documents would still open with the double spaced lines which is the normal style setting.
I've got it working now, even if I had to go in through the back door!!! :>)

The underlying cause of your troubles is likely to be a poorly designed add-in preventing you from saving the Normal template correctly. For troubleshooting, take a look at http://support.microsoft.com/kb/921541/en-us/.
